For the past week, investors have probably been worrying about the wrong things.
Amid disappointing reports on U.S. manufacturing, consumer confidence and home prices, traders knocked the Dow Jones Industrial Average down 1.8% in the week’s first four days. Fears spread that the U.S. economy was slowing down again. Then came Friday’s upbeat jobs report and they pushed the Dow up 208.64 points, or 1.24%, to 17009.69, the second-biggest one-day point and percentage gain of 2014.
With stock prices high, there are plenty of problems that could interfere with further gains. Those include Federal Reserve interest-rate increases due next year, uncertainty about future corporate earnings gains, soft economic growth in Europe and China, and tensions with Russia.
But U.S. growth probably shouldn’t be on that list.
“There seems to be this lingering doubt” about whether the U.S. economy is really recovering, said Jim Dunigan, chief investment officer at PNC Wealth Management, which oversees $130 billion. “They are probably worrying about the wrong thing.”
European growth is something worth worrying about, he said, but “the U.S. is recovering and we are on a trajectory that will let us continue to recover.”
Bob Browne, chief investment officer at Northern Trust, which oversees $915 billion in Chicago, says his firm projects U.S. growth at 2% to 3% for several years to come. Investors get nervous because the growth is inconsistent, he said, but they shouldn’t.
“The U.S. is on a path of continued economic recovery, but that path is a modest one,” he said. “It is two steps forward, one step back.”
He is telling clients not to be surprised if they see weak monthly data occasionally, as was the case in some of the recent reports.
“It won’t all be positive; it won’t all be negative,” he said.
U.S. growth is weaker than many economists had hoped for; the long-term average is closer to the 3% to 4% range. Slow growth holds down wage gains and keeps many people from enjoying the benefits of the recovery.
“But that is good for the market,” Mr. Browne said, because “it keeps interest rates low and earnings growing.” Slow growth holds down inflation, which lets the Fed push interest rates up slowly and avoid choking off the economy. That means this recovery may be both weaker and longer-lasting than past ones, he and other money managers say.
Because of that, Mr. Browne and Mr. Dunigan both say the stock market can avoid serious trouble even once the Fed starts pushing short-term interest rates higher next year. While there could be market jitters between now and then, they say, they don’t expect stocks to suffer too much because the Fed won’t have to raise rates quickly enough to impair growth or damage corporate earnings.
A widely followed manufacturing index published by the Institute for Supply Management fell to 56.6 in September from 59.0 in August, which contributed to the recent jitters. Any reading above 50, however, means manufacturing is expanding, so economists considered the pullback mild.
Alejandro Arreaza, a Barclays economist who helps prepare the firm’s global manufacturing studies, said U.S. manufacturing is a bright spot.
“We have had a deterioration in manufacturing confidence around the world,” Mr. Arreaza said. “So far the U.S. is the only [major] country that still has a positive trend.”
Despite the September slowdown in the U.S. ISM index, “it is still at a high-enough level to support manufacturing growth. When you compare the U.S. to other parts of the world, the U.S. is not in trouble,” he said.
The region investors worry about most is continental Europe, where several countries risk falling into recession. In addition, Asian countries including Japan and China, two behemoths, are struggling with weakened growth.
“If Europe and to a certain extent Asia aren’t recovering at a strong-enough pace, that could have an impact on earnings” at U.S. multinationals, said Mr. Dunigan of PNC.
While he worries about that more than about U.S. growth, he said, his current projections call for Europe and Asia to grow enough to avoid a significant effect on U.S. earnings.
Another risk factor is the dollar’s sharp recent gain against other currencies, said Northern Trust’s Mr. Browne. While most of the world’s central bankers are holding their interest rates down, the Fed is widely expected to push U.S. short-term interest rates higher next year. Since interest rates are the return a currency offers, traders have been bidding the dollar higher.
A stronger dollar, however, can hurt multinationals’ sales and profits by making U.S. goods more expensive when priced in foreign currencies and by reducing the dollar value of goods sold abroad.
