CIMB Research retains Add rating for Karex

KUALA LUMPUR: CIMB Equities Research is maintaining its Add rating on Karex, with strong earnings growth and potential earnings upside from the proposed acquisition of Global Protection as re-rating catalysts.

It said on Monday Karex’s FY06/14 net profit was in line with its estimate (101% of our full-year forecast) and consensus forecast (102%).

The condom maker’s FY14 revenue increased 23.3% on-year, driven by the higher condom sales volume. Net profit jumped 55.6% on-year in FY14 due to higher economies of scale, better product mix, lower latex cost and lower effective tax rate.

“We keep our FY15-16 EPS forecasts and target price of RM3.38, based on 19 times CY15 P/E,” it said.

CIMB Research said Karex is on track to achieving production capacity of five billion pieces per annnum by FY15. Its new plant in Pontian Johor (capacity of four billion pieces of condoms per annum) is scheduled for completion in 1Q15 and the installation of production lines should start in 3Q15.

Once this factory is completed, the company has the option of moving capacity of two billion pieces from its old plant to the new plant or installing additional capacity of two billion pieces in the new plant.

“If installed, the additional capacity of two billion pieces would raise its target capacity of six billion pieces (as stated in its prospectus) to eight billion pieces.

“The new plant will comply with Green Building Index (GBI) standards. Thus, Karex expects the new plant’s energy consumption to be at least 20% lower than its existing standard plants.

“Recall that Karex proposed to acquire US-based Global Protection (GP) on Aug 8, 2014. We reiterate our positive view on the proposed acquisition,” it said.

CIMB Research said the acquisition would give Karex exclusive rights to distribute ONE brand condoms, enable it to capitalise on the marketing and distribution expertise of GP and venture into the distribution business in selected countries (difficult to penetrate with Karex’s in-house brands in the past).

As for GP, it would capitalise on Karex’s strong financial position to strengthen its marketing efforts and boost the image of its brandnames (which will, in turn, benefit Karex).

“While the financial impact is minimal for now given the smallish earnings from GP, higher contributions from OBM and lubricants which GP is strong in, will definitely boost Karex’s earnings in the long term,” said the research house.
